When cash flow becomes tight, having access to fast and flexible funding can make all the difference. One solution many businesses turn to is invoice factoring — a way to unlock cash tied up in unpaid customer invoices.

Invoice factoring allows businesses to sell outstanding invoices to a third party in exchange for immediate cash. The factoring provider advances most of the invoice value upfront and then collects payment directly from the customer.

This guide explains what invoice factoring is, how it works, when it’s useful, and what alternatives you should consider, so you can decide whether it’s the right option for your business.

What Is Invoice Factoring?

Invoice factoring is a form of invoice finance where a business sells its unpaid customer invoices to a factoring company at a small discount.

Instead of waiting 30, 60, or 90 days to get paid, the factoring company pays you most of the invoice value upfront. They then take responsibility for collecting the full payment from your customer.

By turning invoices into immediate cash, invoice factoring can help businesses:

  • Cover short-term cash flow gaps
  • Pay suppliers and staff on time
  • Keep operations running smoothly
  • Access working capital quickly

Invoice factoring is often used as a short-term cash flow solution, rather than a replacement for larger business loans.

How Is Invoice Factoring Different From Invoice Discounting?

Although they sound similar, invoice factoring and invoice discounting work differently.

Invoice Factoring

  • You sell your invoice to a factoring company
  • The factor collects payment directly from your customer
  • Credit control is outsourced to the factor

Invoice Discounting

  • You keep ownership of the invoice
  • Your invoices are used as security for a loan
  • You remain responsible for collecting payment from customers

Invoice factoring is more hands-off, while invoice discounting gives you more control over customer relationships.

Why Do Businesses Use Invoice Factoring?

The main reason businesses use invoice factoring is speed.

Traditional business finance often involves applications, credit checks, and approval processes that take time. When you’re facing an urgent cash flow issue, waiting weeks for funding isn’t always an option.

Invoice factoring allows businesses to:

  • Access cash within days
  • Stabilise cash flow during slow payment periods
  • Pay off short-term liabilities
  • Avoid operational disruption

Used strategically, invoice factoring can provide a temporary boost to working capital when it’s needed most.

How Does Invoice Factoring Work?

Invoice factoring gives businesses a financial safety net, helping prevent negative cash flow while waiting for customer payments.

Here’s how the invoice factoring process typically works:

  1. You supply goods or services to your customer
  2. You raise an invoice for the work completed
  3. You sell the invoice to an invoice factoring company
  4. You receive an upfront payment (usually 70%–90% of the invoice value)
  5. The factoring company takes over credit control and chases payment
  6. Your customer pays the invoice directly to the factor
  7. The remaining balance (minus fees) is paid to you

Example of Invoice Factoring in Practice

Invoice factoring is common in industries with:

  • Tight margins
  • High upfront costs
  • Slow customer payments

These include construction, manufacturing, recruitment, and logistics.

Example Scenario

A fictional business, Pristine Valeting Ltd, provides fleet services to a large corporate client, Global Tech PLC. While the work is profitable, Global Tech pays invoices late, causing cash flow pressure.

To solve this, Pristine sells its £10,000 invoice to a factoring company.

How it works:

  • Invoice value: £10,000
  • Advance rate: 85%
  • Cash received upfront: £8,500
  • Factor collects payment from Global Tech
  • Factor fee: £300
  • Final balance paid to Pristine: £1,200

This gives Pristine immediate cash without waiting 60 days for payment.

Does Invoice Factoring Affect Your Business Credit Score?

Invoice factoring does not negatively affect your business credit score.

Because it’s treated as the sale of an asset rather than taking on debt, it doesn’t increase your borrowing risk. In some cases, improved cash flow can even have a positive impact on your credit profile.

Key Benefits of Invoice Factoring

When used responsibly, invoice factoring can be a valuable financial tool.

Benefits include:

  • Faster access to cash – unlock funds tied up in invoices
  • Improved cash flow – reduce pressure from late payments
  • Outsourced credit control – the factor chases payments for you
  • Support for growth – maintain working capital during expansion

Is Invoice Factoring Always the Best Option?

Invoice factoring works well in certain situations — particularly for B2B businesses with high-value invoices and long payment terms.

However, it’s not always the most cost-effective or flexible option. Factoring involves fees, third-party involvement with customers, and sometimes long-term contracts.

In many cases, short-term business finance can provide greater flexibility without giving up control of your invoices or customer relationships.

Who Is Eligible for Invoice Factoring in the UK?

Invoice factoring is mainly designed for B2B businesses.

Typical requirements include:

  • Agreed customer payment terms (30, 60, or 90 days)
  • Annual turnover of £100,000 or more
  • High-value invoices
  • Creditworthy customers

It’s generally not suitable for B2C businesses or companies with low invoice values.

Potential Drawbacks of Invoice Factoring

Before choosing invoice factoring, it’s important to consider the downsides.

Common drawbacks include:

  • Fees and costs – you won’t receive the full invoice value
  • Loss of control – customers deal with a third party
  • Customer perception risks – some clients may dislike factors
  • Contract commitments – some providers require long-term agreements
  • Limited suitability – not ideal for small or low-volume businesses

Alternatives to Invoice Factoring

Invoice factoring is just one of several business funding options. Depending on your situation, you may want to explore alternatives such as:

  • Invoice discounting – borrow against invoices while retaining control
  • Business overdrafts – flexible but often expensive
  • Short-term business loans – access larger sums without invoice sales
  • Revolving credit facilities – draw down funds as needed

Choosing the Right Finance Option for Your Business

The right funding solution depends on factors such as:

  • Your turnover and growth stage
  • Cash flow patterns
  • Credit profile
  • How quickly you need funds

Traditional banks often focus heavily on credit scores and past performance. Specialist providers like Clear Business Finance focus more on your future revenue potential and business performance.
